The core idea is straightforward: decide in advance how much you're willing to lose on a trade, set the stop-loss at that price, and let the order execute automatically if the market moves against you — removing the temptation to "wait and see" once a position is already underwater and emotions are running high.
How stop-loss orders work mechanically
You set a trigger price below your entry (for a long position) or above your entry (for a short position). Once the market price touches that trigger, the stop-loss order activates and converts into either a market order or a limit order, depending on the type you chose. A stop-market order will then execute immediately at the best available price; a stop-limit order will only execute at your specified limit price or better, which introduces the risk that it doesn't fill at all if price moves past the limit too quickly.

Setting a stop-loss level
There's no universal formula, but common approaches include placing the stop just below a recent support level (so a normal pullback doesn't trigger it, but a genuine breakdown does), placing it a fixed percentage below entry, or basing it on volatility measures so the stop adapts to how much an asset typically moves. The slippage problem
The biggest practical pitfall with stop-losses, especially in crypto, is slippage during fast, volatile moves. If price gaps down sharply — common during flash crashes, low-liquidity hours, or sudden liquidation cascades — a stop-market order can execute far below the trigger price, because it fills at whatever price is available once triggered, not necessarily the trigger price itself. A stop set at $95 might actually execute at $88 if the market plunges through that level quickly and liquidity is thin.
This is a structural risk, not a bug: exchanges can't guarantee execution at your exact trigger price during a market order, only that the order activates once the trigger is hit. A stop-limit order avoids this specific problem by capping the worst execution price, but introduces the opposite risk — the order might not fill at all if price blows through the limit boundary during a fast move.
Stop-loss placement mistakes to avoid
- Setting the stop at an obvious round number or exactly at a well-known support level, where many other traders' stops also cluster — this can create a concentration of sell orders right at that price, sometimes exaggerating the very move you were trying to protect against.
- Moving the stop further away after price approaches it, effectively abandoning the original risk plan under emotional pressure — this defeats the entire purpose of setting one in advance.
- Setting stops too tight relative to an asset's normal volatility, causing frequent triggers on routine price noise rather than genuine trend reversals.
- Forgetting that stop-losses don't protect against exchange outages or extreme illiquidity, where the order may not execute as expected regardless of the trigger price.
Stop-loss in leveraged trading
Stop-losses matter even more when using leverage, since losses (and the risk of liquidation) compound faster with borrowed capital. A well-placed stop-loss set well before the liquidation price can preserve capital and avoid the additional costs — like liquidation fees — that come with being forcibly closed out by an exchange rather than exiting voluntarily.

Some traders prefer to monitor positions manually rather than automate exits, arguing that automated stops can be triggered by brief wicks that reverse immediately after. This is a legitimate tradeoff — manual monitoring allows for judgment calls a rigid stop-loss can't make, but it requires the discipline (and availability) to actually act in the moment, which many traders in practice lack when it counts.
