What is a DAO? How on-chain voting, treasuries, and multisigs actually govern DeFi protocols — and where legal and risk gaps remain.

A DAO, or decentralized autonomous organization, is a group coordinated through rules encoded in smart contracts and token-based voting rather than a traditional corporate hierarchy. In DeFi, DAOs are how most major protocols manage upgrades, treasury spending, and risk parameters once decision-making moves from the founding team to token holders collectively.

How a DAO actually functions day to day

Despite the name, a DAO is rarely fully autonomous — most rely on a mix of on-chain mechanisms and off-chain human coordination:

  • On-chain voting contracts record proposals and tallies, and in some cases execute approved changes automatically.
  • Off-chain forums and discussion tools are where most substantive debate happens before a formal on-chain vote, since detailed technical or budget discussions rarely fit into a governance proposal's text.
  • Multisig wallets often hold treasury funds or execute approved changes, controlled by a small group of trusted signers elected or appointed by the DAO.

This hybrid structure means "DAO-governed" spans a wide spectrum — from protocols where nearly every parameter change goes through binding on-chain votes, to ones where a founding team still makes most calls and consults token holders informally.

What DAOs typically manage

  • Protocol parameters — collateral factors, fee levels, which assets to list, and similar settings covered in our piece on governance tokens.
  • Treasury allocation — many protocols accumulated large treasuries of their own tokens and stablecoins from fees or token sales, and DAO votes decide how those funds are spent, invested, or distributed.
  • Grants and ecosystem funding — paying developers, auditors, or community contributors to build on or improve the protocol.
  • Emergency response — some DAOs have "guardian" roles or emergency multisigs that can pause a protocol quickly during an active exploit, bypassing the normal slower voting process because speed matters more than decentralization in that moment.

Legal reality: DAOs aren't legal entities by default

A DAO's smart contracts don't automatically create a recognized legal structure. This matters more than it sounds: without a legal wrapper, participants in a DAO could theoretically be treated as a general partnership in some jurisdictions, meaning personal liability for the DAO's actions. Some DAOs have responded by registering legal entities (foundations, LLCs structured for DAOs) specifically to give the organization a liability shield and a way to sign real-world contracts, hire, or hold non-crypto assets. This is a genuinely unresolved area of law that varies by country and continues to evolve.

Common failure modes

  • Voter apathy — most DAO proposals see a small fraction of eligible tokens vote, meaning a handful of large holders can decide outcomes.
  • Plutocracy — one-token-one-vote systems concentrate power with whoever holds the most tokens, which is sometimes venture investors or the founding team rather than active users.
  • Governance attacks — an actor accumulating enough voting power (sometimes temporarily, via borrowing) to pass a proposal that benefits them at the DAO's expense.
  • Execution gaps — a vote passing doesn't guarantee it's implemented correctly or promptly if execution still depends on a small team.

Why this matters when you're using a protocol

If you're depositing into a lending market or providing liquidity, the DAO behind it is effectively your counterparty for future changes to the rules you're relying on. A protocol governed by a broad, active community with transparent multisig practices is a different risk profile from one where a handful of wallets control nearly all voting power, even if both call themselves DAOs.
