What Are Concentrated Liquidity Positions? Explained

A concentrated liquidity position is a form of liquidity provision where, instead of spreading deposited capital across every possible price for an asset pair, a liquidity provider chooses a specific price range to supply liquidity within — dramatically increasing capital efficiency and fee capture for trades within that range, at the cost of earning nothing if the price moves outside it.
Why concentration was such a significant innovation
Traditional liquidity pools spread deposited liquidity evenly across an entire price curve, from zero to infinity. In practice, most trading for any given pair happens within a fairly narrow band around the current market price — meaning the vast majority of capital in a traditional pool sits idle at prices that will realistically never be reached, earning no fees for the liquidity provider.
Concentrated liquidity lets a provider deploy the same amount of capital only within the price range where trading actually happens, acting as if it were a much larger position for the purposes of fee capture within that range. This means a concentrated position can, in principle, generate the same fee income as a much larger traditional full-range position, as long as the price stays within the chosen range.
How the mechanics actually work
When you provide concentrated liquidity, you specify a lower and upper price bound. Your capital only becomes active — meaning it's actually used to fill trades and earn fees — while the pool's current price sits between those two bounds. If the price moves outside your range, your position becomes entirely composed of whichever single asset the price moved toward, and it stops earning any fees until either the price returns to your range or you actively adjust your position.
This last point is critical: a concentrated position isn't "set and forget" in the way a full-range position can be. Prices moving outside your range doesn't just reduce your fee income — it eliminates it entirely until you take action.

Impermanent loss is amplified within a range
Because a concentrated position behaves like a much larger position within its chosen range, it also amplifies impermanent loss within that range compared to an equivalent full-range deposit. When narrow ranges make sense
Narrow ranges tend to work best for asset pairs that are highly correlated or pegged to move together — like two stablecoins, or an asset and its liquid staking derivative — where the price genuinely is expected to stay within a tight band most of the time. In these cases, a narrow concentrated range captures a large share of trading volume with relatively low risk of the price actually leaving the range. Applying a narrow range to a volatile, uncorrelated pair is much riskier, since the price is far more likely to exit the range entirely, requiring active rebalancing to keep earning fees.
Active management strategies
Some liquidity providers manage concentrated positions manually, periodically adjusting their range as the price drifts. Others use automated vault strategies — similar in concept to a DeFi vault — that handle range adjustments programmatically, trading some fee optimization for reduced hands-on effort, at the cost of an additional smart contract layer to trust.
