Ethena explicitly avoids calling USDe a "stablecoin" in some contexts because its mechanism and risk profile differ meaningfully from both fiat-backed and crypto-overcollateralized designs, and understanding that distinction is important before treating it like a conventional stablecoin.
How the delta-neutral hedge works
"Delta-neutral" means the position's value doesn't move up or down with the price of the underlying asset, because gains and losses on the long and short sides offset each other. Ethena holds staked ETH (or similar liquid staking assets) as collateral, an asset that has price exposure to ETH, and opens a short position of equal notional size on a perpetual futures exchange, a position that gains when ETH falls and loses when ETH rises.
If ETH's price moves in either direction, the gain on one side of the position is offset by the loss on the other, keeping the combined dollar value roughly stable, hence "synthetic dollar." Where the yield comes from

This yield source is structurally different from interest on cash or protocol fees; it's tied to market sentiment and positioning in the derivatives market. During periods when funding rates turn negative, meaning short positions pay longs instead, this yield source can shrink or even turn into a cost that the protocol's reserve fund needs to absorb.

Key risks to understand
Funding rate risk. Extended periods of negative funding rates reduce or reverse the yield the strategy is designed to capture. Ethena maintains a reserve fund intended to absorb these periods, but a reserve fund's adequacy during a severe, sustained negative funding environment is untested at scale.
Exchange counterparty risk. The short positions used to hedge collateral are held on centralized or decentralized derivatives exchanges. If an exchange fails, freezes funds, or can't be relied upon to honor positions during extreme volatility, the hedge itself is compromised, a different risk category entirely from smart-contract-only designs.
Liquidation and execution risk during extreme volatility. Rapid, extreme price moves can strain the mechanics of maintaining a precise hedge across multiple venues, particularly during periods of thin liquidity or exchange outages.
Novelty. USDe launched far more recently than DAI or major fiat-backed stablecoins and has not yet been tested across a full multi-year market cycle including a truly severe, prolonged bear market with persistently negative funding.
How it fits into the broader stablecoin landscape
USDe represents a genuinely new category in the algorithmic vs collateralized stablecoin spectrum, it's collateralized (unlike a pure algorithmic design) but the collateral is hedged with derivatives rather than simply overcollateralized in the DAI sense. This makes it one of the more sophisticated and higher-yielding options among yield-bearing stablecoins, but also one with a meaningfully different, and less battle-tested, risk profile than older designs.
Practical considerations
USDe and its yield-bearing counterpart sUSDe can offer attractive yield during favorable funding rate environments, but that yield is not guaranteed and can compress or reverse depending on crypto derivatives market conditions entirely outside the holder's control. Treating its advertised APY as a fixed, risk-free number would be a mistake; it's a market-dependent yield tied to a genuinely novel hedging mechanism that hasn't yet weathered a truly extended stress test.
