The Terra UST collapse was the May 2022 failure of TerraUSD (UST), an algorithmic stablecoin that lost its dollar peg and never recovered, wiping out roughly $40 billion in combined value across UST and its sister token LUNA within days. It remains the largest stablecoin failure in crypto history and a defining case study in why uncollateralized algorithmic designs carry structural risks that fiat- or crypto-backed models don't share.

Understanding exactly what broke is more useful than treating it as a vague cautionary tale, because the mechanism's flaw was specific and, in hindsight, visible in advance.

How UST was designed to work

UST wasn't backed by dollars or crypto collateral sitting in a vault. Instead, its peg relied on a mint-and-burn relationship with a second token, LUNA. To mint one UST, a user had to burn $1 worth of LUNA; to redeem UST for LUNA, the same process ran in reverse. The idea was that if UST traded below $1, arbitrageurs would buy discounted UST and swap it for $1 worth of LUNA, profiting from the gap while reducing UST supply and pushing its price back up. If UST traded above $1, the reverse trade would happen, increasing supply.

This is the same arbitrage logic behind every stablecoin peg, but with one critical difference: there was no hard asset backing the system. The entire mechanism depended on LUNA maintaining real market value, and LUNA's value depended, circularly, on confidence in the Terra ecosystem, which depended on UST holding its peg.

Anchor Protocol and artificial demand

A major driver of UST's growth was Anchor Protocol, a lending platform that offered a roughly 20% yield on deposited UST, an unusually high and, in retrospect, unsustainable rate that was subsidized rather than organically generated by lending activity. This subsidy attracted enormous inflows of capital chasing yield, inflating UST's circulating supply and creating a large pool of holders with a strong incentive to exit quickly at the first sign of trouble, a classic ingredient for a bank run. The death spiral

In early May 2022, a series of large UST withdrawals from Anchor and large sell orders on decentralized exchanges pushed UST slightly below its peg. Confidence collapsed, panic selling intensified, and within about a week UST fell from $1 to a fraction of a cent while LUNA, once worth tens of billions of dollars in market cap, became nearly worthless.
