How to Become a Liquidity Provider in DeFi

A step-by-step guide to becoming a DeFi liquidity provider — choosing a pool, depositing assets, and tracking LP token value over time.

Becoming a liquidity provider in DeFi means depositing a pair (or set) of tokens into a liquidity pool so traders can swap against them, in exchange for a share of the fees generated — a process that involves choosing a suitable pool, understanding the fee and risk trade-offs, depositing, and then monitoring your position over time.

Step 1: Understand what you're actually signing up for

Before depositing anything, make sure you genuinely understand how a liquidity pool works: your deposited assets get automatically rebalanced by the pool's pricing formula as trades occur, which means your holdings shift in composition as prices move — and if the two assets' relative price diverges meaningfully from when you deposited, you can end up worse off than simply holding both assets, a dynamic called impermanent loss. Step 2: Choose an asset pair aligned with your risk tolerance

  • Correlated or stable pairs (two stablecoins, or two versions of the same asset) carry much lower impermanent loss risk, since the relative price rarely diverges significantly, but typically offer lower fee income since price movement — and the resulting trading activity — tends to be limited.
  • Uncorrelated or volatile pairs can offer higher fee income during active trading periods, but expose you to meaningfully more impermanent loss risk if the two assets' prices diverge.

Beginners are generally better served starting with more correlated pairs until they've directly observed how a position behaves through real price movement.

Step 3: Choose a platform and pool design

Different AMMs use different pool designs — standard two-asset pools, stable-asset optimized pools, weighted multi-asset pools, or concentrated liquidity ranges. Match the pool design to your comfort level with active management — full-range positions require far less ongoing attention than concentrated ranges.

Step 4: Check pool depth and volume before depositing

A pool's existing trading volume relative to its total liquidity is a strong signal of expected fee income — higher volume relative to pool size generally means more fee revenue per dollar deposited. Compare current pool statistics on the yield dashboard rather than assuming a pool's advertised historical rate will continue unchanged.

Step 5: Deposit and receive your LP position

Deposit both assets in the ratio the pool requires (the interface will typically calculate this for you based on the current pool balance or your chosen price range). You'll receive either a fungible LP token or, in concentrated liquidity designs, a unique NFT representing your specific position's parameters.

Step 6: Track your position's actual performance

Monitor both your accrued fee income and your position's value relative to simply holding the two assets separately — this comparison is the real measure of whether providing liquidity outperformed just holding, since fee income alone doesn't tell the whole story if impermanent loss has eaten into it. Step 7: Decide when to exit or rebalance

For concentrated liquidity positions, you'll need to actively decide whether to adjust your range as prices move, or accept earning zero fees while the price sits outside it. For full-range positions, exiting is simpler — withdraw whenever your assessment of ongoing fee income versus impermanent loss risk changes.
