Bollinger Bands are a volatility-based technical indicator made up of a moving average line and two bands plotted a set number of standard deviations above and below it, expanding and contracting automatically as an asset's volatility changes.

Unlike indicators focused purely on momentum, such as RSI, Bollinger Bands are built specifically around volatility — how much price is moving, not just which direction it's moving. This makes them especially useful in a market as volatility-prone as crypto.

The three components

The middle band is typically a simple moving average of price, most commonly calculated over 20 periods.

The upper band sits a set number of standard deviations (commonly two) above the middle band.

The lower band sits the same number of standard deviations below the middle band.

Because standard deviation is a statistical measure of how spread out recent price movements have been, the bands automatically widen when volatility increases and contract when volatility decreases — the indicator adapts to changing market conditions rather than using a fixed distance from price.

What the bands signal

Price touching or briefly moving outside the upper band doesn't automatically mean an asset is overbought in the way an RSI reading above 70 might suggest — it can simply mean volatility has expanded and price is trading at the edge of its recent statistical range. The same logic applies to the lower band on the downside. Many traders instead watch how price interacts with the bands over time — for example, a series of closes near the upper band during a strong uptrend can indicate sustained strength rather than imminent exhaustion.

The Bollinger Band squeeze

One of the most widely watched setups is the "squeeze" — a period where the bands contract tightly together, reflecting unusually low volatility. Because volatility in markets tends to cycle between low and high periods rather than staying flat indefinitely, a squeeze is often interpreted as a sign that a significant price move — in either direction — may be building, even though the bands themselves don't indicate which direction that move will take.

Traders often wait for a decisive breakout candle, ideally with above-average volume, before assuming the squeeze has resolved in a particular direction, rather than guessing the direction in advance.

Why crypto's volatility makes this indicator especially relevant

Crypto assets frequently swing between quiet consolidation periods and sharp, fast breakouts more dramatically than many traditional markets, which makes a volatility-adaptive tool like Bollinger Bands particularly relevant. That said, the same volatility that makes squeezes common in crypto also means false breakouts — where price briefly pierces a band before reversing — are common too, so confirmation from volume or other indicators like MACD is important before acting on a breakout signal.

Limitations to understand

Bollinger Bands describe recent statistical volatility, not future direction — they don't predict whether a breakout will be bullish or bearish, only that volatility conditions may be ripe for a larger move. They also don't account for fundamental news events, which can cause volatility spikes that have nothing to do with the technical setup the bands were describing beforehand. As with all indicators, they work best combined with other tools like support and resistance levels rather than in isolation.
